This letter proposes that the observed large linear and circular polarization of optical emission from AM Her arises in the photosphere of a degenerate dwarf having a magnetic field of at least 200 million gauss and located in a close binary system. It is shown that the distance to the system is no more than about 10 pc, that the X radiation is produced by accretion onto the magnetic dwarf, and that the nondegenerate star is situated within the dwarf's magnetosphere. The variable UV and X-ray luminosity of AM Her and its flare activity are attributed to unsteady-state mass outflow.
