A review is given of the current state of the theory of compact X-ray sources, with stress on the argument that all such sources are close binary systems. The nature of mass transfer in binary X-ray systems is discussed, with attention paid to tidal lobe overflow, and conventional and self-excited stellar winds. Accretion onto black holes is considered, with emphasis on the standard disk model, X-ray spectra and polarization, time-dependent behavior, disk instabilities and flaring behavior. Finally accretion onto neutron stars is described, touching upon the location and the physics of the Alfven surface, the physics of the stellar surface, shock and magnetic field phenomena, nuclear reactions, wobble theory and period changes in pulsating sources.
